The Dither tool reduces your video to a limited number of tones or colors, filling the gaps with the classic dot pattern of dithering. Both modes preserve the shape and movement of the original footage; the palette reduction is what defines the look.
Use Dither when:
Open Dither and drop your footage onto the canvas. High-contrast clips with defined shapes read the strongest after dithering, because the limited palette retains edge definition. Very flat or low-contrast footage can get muddy.
The mode switch determines how the dithering pattern is laid out:

The palette control sets how many tones the output uses. At the minimum (two tones) you get full 1-bit black and white. Increasing it adds greys or colors depending on the mode. A small palette pushes the lo-fi read harder; a larger palette lets more of the original image show through while retaining the dither texture.
The threshold or strength control sets how aggressively the quantization is applied. Higher values push more areas toward the extremes of the palette. Lower values keep more intermediate tones. For a hard, committed 1-bit look, keep it high. For a dither texture layered over a recognizable image, keep it lower.

Both. At a two-tone palette you get 1-bit black-and-white. At larger palettes the tool can retain limited color, giving a retro four-color or eight-color look rather than pure monochrome.
